IUL vs. 401(k): Which Is Better for Retirement?

Compare Indexed Universal Life insurance to 401(k) plans for retirement savings. Understand the tax advantages, growth potential, and flexibility of each.

Both IUL and 401(k) plans can play important roles in your retirement strategy. But they work very differently, and understanding those differences helps you make smarter decisions about where to put your money.

Tax Treatment: The Biggest Difference

401(k): You contribute pre-tax dollars (reducing your current taxable income), but you pay income tax on every dollar you withdraw in retirement.

IUL: You contribute after-tax dollars, but your cash value grows tax-deferred and you can access it through tax-free policy loans. No taxes on growth, no taxes on withdrawals.

This matters more than most people realize. If your tax rate is the same or higher in retirement (which is common), you could end up paying more in taxes on your 401(k) distributions than you saved by deferring.

Contribution Limits

401(k): $23,500/year (2025 limit), with a $7,500 catch-up for those 50+.

IUL: No IRS contribution limits. You can fund an IUL policy with whatever amount makes sense for your strategy (subject to MEC limits that your agent will explain).

Market Risk

401(k): Your money is directly invested in mutual funds, stocks, and bonds. A market crash reduces your balance.

IUL: Your cash value is linked to an index but not directly invested. A guaranteed floor (typically 0-1%) means you never lose value due to market drops.

The Smart Play: Use Both

Most financial advisors agree the best strategy is a combination:

  1. First: Contribute enough to your 401(k) to capture the full employer match (that's free money)
  2. Then: Fund an IUL policy for tax-free growth beyond 401(k) limits
  3. In retirement: Draw from both sources strategically to minimize your tax bill
